SENSEX VS BSE...and blah blah blah............
(P.S. the below is a post from Ms.Shivani Nalkar on Quora which I found interesting and wanted to share with you PUys ,this is a conversation between Shivani and Mr.Krishna )
This question always hit me while reading newspapers . I could hardly understand what it meant. Then one fine day I got to have an amazing conversation with a fellow Quoran, User and he made me understand what sensex is, in an absolutely easy and smooth way.
Here's how it ensued:
Krishna : Sensex is an index of the stocks in BSE (Bombay Stock Exchange). Sensex has a list of 30 stocks. BSE decides the stocks that are to be listed on Sensex, The criteria for picking a stock to be listed on Sensex is volume of the trade of that stock and total volume of the stock in BSE.
Based on the above said factors BSE regularly prepares a set of 30 stocks which will be together called as SENSEX. BTW Sensex means sensitive Index
Now each stock is allotted a weight-age according to a criteria (the criteria is too difficult to explain now) and the criteria also keeps on changing with time.
So now stocks are normally traded in BSE each day and price of stocks is determined according to demand and supply
Now they calculate the weighted total of all the stock prices and come up with a number.
That number is called Sensex.
So when the news says SENSEX is going up it means that the weighted total of all the stocks is going up.
But it does not mean all the stocks are going up, it is possible that some stocks are losing and still SENSEX is going up due to huge gains in other stocks.
[Edits,
Not really. SENSEX is calculated on the free-float market capitalisationi.e the number of shares freely available for trade. The actual volume of trade could be much lesser on a day to day basis. In fact, if an Index were based on actual volume of trade, it would be so volatile (since it would vary every day) that it won't really be an Index. ]
Shivani : What does volume of stock mean?
Krishna :Volume is the total number of shares available in the stock exchange for trading.
Shivani: Do the stocks falling under sensex change daily?
Krishna :No, not daily but they will change them periodically.
Shivani : Let's take a company like Alibaba, as it launched its IPO recently, so there must be extensive buying and trading of its stocks. But after some time, when all its shares are sold out then there will be not much trading. So I want to ask that after all the stocks of a company are sold out then will it not come under Sensex?
Krishna :No No, it's not like that. Look, first the company sells the shares in the form of IPO and then when all the shares are sold out, the shares will be mutually traded among the parties using a stock exchange.
Wait, I will make it clearer for you
There are two types of markets
1. Primary market
2. Secondary market
Primary market: It means direct selling of shares by the company to the public. The best example of that is IPO method in which company sells its shares to public and public can sell back the shares to company on a mutually agreed price. But usually company never buys back the shares
Secondary Market: Secondary market is a place usually a stock exchange like BSE or NSE which facilitates the transfer of shares from one party to another party. So typically what NSE and BSE does is buy the shares from sellers and sell the shares to buyers. NSE and BSE buy the shares only when there is a demand for shares. So NSE and BSE are just an exchange platform.
Shivani : What determines the price of shares exchanged in the secondary market?
Krishna : Demand and supply.
Shivani : And suppose if say TCS is running under profit,
Then how will the people who have its shares will come to know this?
Krishna : They have a software in which they enter the quantity of shares demanded by the buyers and quantity of shares supplied by the sellers. By doing this they get an equilibrium price. That price would be the stock price for that moment.
According to the SEBI rules every public company should declare its results in every quarter and publish it on their website and publish about the dates of results in at least 3 English/Hindi newspapers
Shivani : So then if TCS is making profit the price of its shares would increase?
Krishna : Not necessarily
There are two reasons for this
1. Not meeting the expectations
2. Declaring low dividends
1. Not meeting the expectations : A lot of investors invest in stocks of a company well before the results and all big investors have some expectations about the company's level of profits and growth rate. So if the results don't meet the expectations they just sell these shares as they feel they can make more money by investing in some other stocks. So share prices may fall.
2. Declaring low dividends: You make money when the company is in profits only when the company declares reasonable dividends. So if the company doesn't declare good dividends even after making profits people lose hope that company would give them dividends and sell its shares.
So due to a large people selling the shares the prices of that share goes down.
[Edit :
There could be many more parameters that could result in movement of share price of TCS or any other share for that matter like getting good projects/deals, elections, holiday seasons (Diwali being the most favourable), World economy, Oil etc) In fact recently, the SENSEX crashed owing to strong decrease in crude oil prices.}
Broadly, you can say the prices depend on:
1. Market parameters (company profit, project, market sentiment in general)
2. Environmental parameters (election, calamity, world economy).
The truth is the parameters are numerous and that's why technical analysis is complicated.
The way in which the trading systems during market hours in BSE or NSE re-calculate the SENSEX or NIFTY every 15 seconds and disseminate them in realtime to different vendors and make money is awesome. The amount of data these machines handle in computation and transfer is just amazing, and that definitely deserves a good mention.]
Shivani : What does dividends mean?
Krishna: All shareholders are like owners of the company. So when a company earns profits, the board of directors decide the amount that should be paid in the form of dividends and the amount that should be used for expanding the business.
So say TCS earns thousand crores as profit, the board of directors of TCS decide how much percentage of the earning to declare as dividends.
